Sounds like a screw from the intake manifold flap runner has loosen and fallen into the cylinder. Plenty of info online about it happening to others.

I have a B7 RS4 only 70,000ks, it appears there is a deep scratch in cylinder wall, no idea how this happened. They are suggesting that i may need a new engine - or bottom part anyway, as the coating will be too hard to repair. They are getting a specialist from Audi to check it out, however does this sound right?

Not good news.
Unfortunately I can offer some first hand experience with this, had a scared cylinder from what was most likely a melted spark-plug.
Looked at sleeves but with the man hours and accuracy required was simpler and cheaper to get a 'new' block from a wrecker.
Unless you want to rebuild the block with forged components etc, I suggest doing the same.
